Steel can be crafted in Three Points Crossing at Blacksmith Barliar. It can also be found in Wooden Chest in Three Points Crossing (for 1-2 steel). It is dropped by several monsters, but the best are Ledd (500 words for 1 steel) on the Spaceship, and Xonard (500 words for 3-5 steel) in the Underwater Foundations.
